We'd get a reputation for being butchers in and outside of battle, and that would make things difficult for our other arms in TEST. For example, the public outreach programs.

We'd have turned them in to the real authorities. Combat is part of this game, a big part. If players don't want to get caught up in it they'll avoid it. The players that do want to be caught up in it will know what they're risking if they get caught by the opposing side. Such is war today and so shall it be in the future. Humanity may have better technology in this game but we still live in the modern world where the modern mindset is relevant and will be carried over into the game.

Slavery is fine within a game, as long as it doesn't ruin people's game experiences; however, even if the prisoners are NPCs, I cannot stomach the idea of abusing prisoners/criminals. How would you feel if you were a slave, and you got thrown to a black market doctor that dealt in illegal organ trade?
People can say "It's a game, it's a game" as much as they want; some things just hit too close to home for me.

If a guy gets a bounty, the guy who got it gets the money. He can just take that in all likeliness single bounty to the nearest planet in his own ship, no need to take it to a prison ship. What. The. Fuck.You know the great thing about NPCs? They don't have feelings. Even if the game is programmed for them to express certain emotions, they still truly don't have feelings. They'll never hurt, never cry and never go out and tell someone what happened in the prison. Why? Because they're already dead and dead men don't talk. Why did he die? There are two ways we'll have a need for a large prison ship, as well as having a reason to trade organs: Pirate hostages that our pirate sub org takes and needs storage for, or enemy players that we pick up en-masse in order to temporarily stop from being able to grab another fighter and get in the fight with us. No criminals there. Anyone with an actual bounty we would just turn in for legal cash with no strings attached.

In the long term, prison ships are fine to me, my concern lies in the treatment of prisoners, be they player or NPC. Even if you do handwavium with the "NPC" excuse, it still serves as a window into your individual character, and your standards.
